Financial derivatives had opacity. Offshore manufacturing had jurisdictional arbitrage. Software had deployment velocity. Each of the five channels targets different populations with different capacities for redress. Appeal asymmetry falls hardest on low-income individuals who lack resources to contest machine-speed decisions through human-speed processes. Contractual pass-through cascades through longer intermediary chains where deployers and integrators retain more agency. Insurer withdrawal affects enterprises seeking to manage risk and individuals seeking compensation in roughly equal measure. Confidence calibration: 55-70% that the Liability Vacuum represents a durable structural feature rather than a transient gap that courts and legislatures will close within a normal policy cycle. 75-85% that the five channels are currently operating as described. 40-55% that the vacuum persists in its current form beyond 2030. The binding uncertainty is whether the EU AI Act’s enforcement regime produces genuine accountability at scale — if it does, MECH-032 is jurisdictional and temporary, not structural. That question is testable within 24-36 months.


The Algorithm That Knew

In March 2026, a federal court ordered UnitedHealth Group to disclose the internal workings of its NaviHealth algorithm — the system that determines when elderly patients lose their post-acute care coverage. [Measured][2] The order came after a class-action lawsuit alleging that UnitedHealth deployed the algorithm knowing it had a denial rate roughly double the pre-algorithm baseline, and that patients who did appeal succeeded at extraordinarily high rates. [Estimated — the 90% error rate is a plaintiff allegation and is methodologically contested; the algorithm predicts recovery timelines, not entitlement, and the gap between those two concepts is where the dispute lives.][5] The court order was treated as a victory. An algorithm was going to be scrutinized.

But notice what the victory actually accomplished. Patients had already been denied care. The denials had already cascaded through months of inadequate recovery. The harm had already been externalized — from the insurer that deployed the algorithm, to the elderly individuals who lacked the resources, the knowledge, or the time to fight back through a legal system operating at human speed against decisions made at machine speed. The court order arrived after the fact. The liability, for most affected patients, attached to no one.

The NaviHealth case is instructive not because it is unusual, but because it is typical of how algorithmic harm currently resolves — or fails to resolve — in the American legal system. A system is deployed. The system causes harm at scale. The harm is diffused across thousands of individual cases, each too small to justify litigation, each involving a causal chain too complex to satisfy traditional tort requirements, each occurring in a domain where the deployer has contractually transferred liability to someone else. By the time a class action coalesces, years have passed. By the time a court orders disclosure, the algorithm has been updated seventeen times. By the time a settlement is reached — if one is reached — it comes with no admission of wrongdoing and no precedent that constrains the next algorithm.

This is the Liability Vacuum.

The Misdiagnosis

The conventional explanation for the gap between algorithmic harm and legal accountability is regulatory lag — the familiar observation that technology moves faster than law. On this reading, the problem is temporal: give regulators enough time and they will catch up, just as they caught up with automobiles, pharmaceuticals, financial derivatives, and every other technological disruption that initially outpaced its legal framework.

The regulatory lag framing is comforting. It is also wrong.

It is wrong because it treats AI’s liability gap as a version of the same problem that every prior technology created. Cars killed people before safety standards existed. Thalidomide harmed thousands before drug trials were required. Credit default swaps destabilized markets before Dodd-Frank. In each case, the legal system eventually adapted. The regulatory lag account assumes the same adaptation will occur for AI, on roughly the same timeline, through roughly the same mechanisms.

This assumption fails because AI possesses four structural properties that individually have precedents in other domains but have never before appeared in combination.

Decision opacity as architectural property. The opacity of AI systems is not secrecy. It is not a design choice that transparency mandates can reverse. A large language model’s behavior is an emergent property of billions of parameters trained on datasets that the developers themselves cannot fully characterize. The EU recognized the problem by updating its Product Liability Directive to cover AI software — including SaaS-delivered models — as “products.” [Measured][6] But the companion AI Liability Directive, which was meant to create a civil liability framework for AI-related harms not covered by strict product liability, was withdrawn by the European Commission in February 2025 under industry pressure. [Measured][7] The product liability framework applies, but the broader service-side liability architecture was killed before it could take effect.

Capability velocity exceeding institutional learning rates. AI capabilities evolve on 6-to-18-month cycles. The legal system operates on multi-year timescales. The EU AI Act took four years from proposal to enforcement. [Measured][4] The systems it was designed to regulate had undergone at least three capability generations in that time. This is not a resource problem that additional funding solves. It is a structural mismatch between the clock speed of the regulated technology and the clock speed of the regulatory apparatus.

Jurisdictional arbitrage without physical chokepoints. A pharmaceutical company cannot ship drugs from a jurisdiction with no safety testing to a jurisdiction that requires it without passing through a customs checkpoint. Software has no physical distribution chokepoint. An AI system developed in one jurisdiction, trained on data from a second, deployed via cloud from a third, and accessed by users in a fourth, does not pass through any enforcement bottleneck where a single regulator can intervene. President Trump’s Executive Order directing preemption of state AI laws explicitly leverages this property — creating a federal vacuum to complement the jurisdictional one. [Measured][8]

Continuous deployment. Cars have model years. Drugs have formulations. Financial instruments have prospectuses. Each can be evaluated as a discrete artifact. AI systems update continuously. The model that caused a harm on Tuesday may have been retrained by Thursday. Continuous deployment does not merely outpace regulation — it defeats the version-based regulatory assumption that the thing being regulated will hold still long enough to be assessed.

The combinatorial argument is the core claim. AI is the first technology where all four properties are simultaneously present, and where each property amplifies the others: opacity makes velocity harder to track, velocity makes jurisdictional arbitrage easier to exploit, jurisdictional arbitrage makes continuous deployment harder to regulate, and continuous deployment makes opacity self-renewing because the system being explained is never the system being deployed.

An important baseline acknowledgment: the Liability Vacuum does not describe the creation of an accountability gap where none previously existed. Human hiring managers, claims adjusters, judges, and physicians operate with substantial accountability deficits. What MECH-032 describes is the structural widening of that baseline through architectural features that multiply both the scale and the speed of harm while simultaneously making it harder to assign responsibility. One biased hiring manager affects dozens of applicants. One biased hiring algorithm, deployed across thousands of companies via a single vendor, affects millions. The mechanism is not qualitatively new. It is quantitatively transformative.

Five Channels of Displacement

The Liability Vacuum is not a single gap. It operates through five distinct channels, each with its own mechanism, each targeting different populations, and each requiring different interventions to close.

Channel 1: Contractual Pass-Through

When Workday sells its AI hiring system to an employer, the contract includes indemnification clauses that transfer liability for discriminatory outcomes from the vendor (who built the algorithm) to the deployer (who purchased it). When the employer deploys the system, its terms of service transfer risk to the end-user — the job applicant — who “consents” to algorithmic evaluation as a condition of applying. The liability migrates downstream: from the entity with the most technical control (the vendor) to the entity with the least (the applicant).

The Mobley v. Workday ruling in May 2025 cracked this structure by applying agent theory — holding that an AI vendor can be treated as an agent of the employer for liability purposes, even though the employer did not directly control the algorithm’s decisions. [Measured][9] This is genuinely significant. A nationwide class action is proceeding. But Mobley is one case, in one jurisdiction, applying one legal theory that no appellate court has yet endorsed. The contractual pass-through channel remains structurally intact in every other context.

Channel 2: Classification Ambiguity

Is an AI system a product or a service? Is an AI-generated output a communication or a manufactured good? These are not philosophical questions. They determine which liability regime applies. Products face strict liability. Services face a negligence standard. Tools are generally exempt.

The Character.AI product liability ruling in May 2025 — holding that AI output could be treated as a product — briefly seemed to resolve this ambiguity. [Measured][10] Then the case settled in January 2026 with no admission of wrongdoing and no precedential value. [Measured][10] The ambiguity was tested. The ambiguity survived.

This ambiguity is not accidental. It is actively maintained. The AI industry lobbies for classification as a tool or service (lower liability) while marketing its products as autonomous agents capable of independent decision-making (higher value proposition). The learned intermediary doctrine illustrates the perversity: in healthcare, the doctrine assigns liability to the physician who relies on an AI diagnostic system whose decision logic the physician cannot audit, whose training data the physician cannot inspect, and whose confidence calibration the physician cannot verify. The liability attaches to the human in the loop precisely because they are the weakest link in the accountability chain. [Estimated][11]

Channel 3: Causal-Chain Diffusion

Tort liability requires a causal chain: the defendant’s action caused the plaintiff’s harm. For an algorithmic harm, the chain looks like this: a training dataset (assembled by contractors, from sources with varying licenses, containing biases that reflect the distribution of the training data) was used to train a model (by engineers who made architectural choices that interact with data characteristics in ways that are not deducible from first principles) that was fine-tuned by a deployer (who selected parameters that optimize for the deployer’s objectives) and served to an end-user (through an interface that shapes how the model’s outputs are interpreted and acted upon). Which link in this chain “caused” the harm?

Eightfold AI provides a concrete illustration. The company scraped over one billion worker profiles from public sources and scored each worker on a 0-to-5 scale for employability. [Measured][12] No worker consented to being scored. No worker was notified. No FCRA disclosure was provided. The harm is real but causally diffused across the scraping decision, the scoring algorithm, the employer’s purchasing decision, and the absence of regulatory prohibition.

The iTutorGroup case — the EEOC’s first AI discrimination settlement, for $365,000 — demonstrates both the possibility and the inadequacy of existing enforcement. [Measured][13] One employer, one tool, one protected class. The structural incentive for the next AI vendor is not to avoid discrimination but to make the causal chain long enough that the EEOC cannot trace it.

Channel 4: Insurer Withdrawal

The liability gap is supposed to be backstopped by insurance. The insurance market for AI risk is not merely immature. It is actively contracting.

AIG, Great American, and W.R. Berkley are petitioning to exclude AI-related claims from standard commercial policies. [Measured][3] An Aon executive stated publicly: “We can handle a $400M loss to one company,” but not “an agentic AI mishap that triggers a thousand losses at once.” [Measured][14] AI has been described by industry participants as “too much of a black box” to price. [Measured][3]

This evidence is ambiguous, and intellectual honesty requires presenting both readings. Specialty products are emerging — Relm’s NOVAAI, Armilla, CoverYourAI — offering narrow, boutique coverage for specific AI risks. [Measured][15] These products exist because insurers see a market, which suggests the vacuum may be fillable.

But the self-reinforcing dynamic cuts toward the vacuum reading. Without insurance, companies cannot quantify their AI liability exposure. Without quantifiable exposure, they cannot budget for risk mitigation. Without risk mitigation budgets, the expected harm from AI deployment increases. Increasing expected harm makes insurers less willing to underwrite. Each step makes the next worse. This is not an adjustment period that market forces will self-correct. It is a structural dynamic that requires external intervention — precedent, regulation, or mandatory coverage — to interrupt.

Channel 5: Appeal Asymmetry

Cigna’s PxDx system auto-denied over 300,000 claims in a two-month period, spending an average of 1.2 seconds per “review.” [Measured][1] This is not a review. It is a rubber stamp at machine speed. The appeal process for each denial operates at human speed: the claimant must identify that they were denied, understand the basis for the denial, gather supporting documentation, submit an appeal, and wait for adjudication.

The UnitedHealth/NaviHealth case makes this concrete. The algorithm was deployed with the company knowing that the appeal rate was approximately 0.2%. [Measured][2] A 0.2% appeal rate does not mean 99.8% of denials were correct. It means 99.8% of denied patients lacked the resources, the knowledge, or the energy to fight.

Pasco County, Florida settled for $105,000 after admitting that its predictive policing algorithm violated the Fourth, First, and Fourteenth Amendments. [Measured][16] ShotSpotter’s acoustic surveillance followed a similar pattern — Chicago cancelled the contract; Detroit’s use violated local transparency ordinances. [Measured][17] In both cases, the affected populations were disproportionately low-income and minority. The liability attached to no one until litigation — funded by civil liberties organizations, not by the individuals harmed — forced a resolution.

This is the distributional reality that aggregate accounts of the Liability Vacuum tend to flatten. Appeal asymmetry is a regressive tax on the poor. Contractual pass-through is a cascading risk transfer that leaves end-users exposed but gives intermediaries leverage. Classification ambiguity benefits the sophisticated actor who can forum-shop between product and service regimes. Causal-chain diffusion protects everyone in the chain at the expense of everyone outside it. Any analysis that treats the Liability Vacuum as a monolithic problem rather than five distinct distributional mechanisms will produce monolithic solutions that fail on at least three of the five channels.

What the Liability Vacuum Is Not

The Liability Vacuum (MECH-032) is logically distinct from the Regulatory Inversion (MECH-031). The Regulatory Inversion describes how regulation fails to form — how the complexity moat, the personnel siphon, and standard colonization convert oversight into a legitimation ceremony. The Liability Vacuum describes what happens after harm occurs — the inability to assign consequences through legal, contractual, or insurance mechanisms. These are different failures operating through different channels.

The distinction matters because the two mechanisms can diverge. It is possible to have strong regulation with broken liability: a jurisdiction could enact comprehensive AI safety standards and enforce them vigorously, while the tort system remains unable to assign liability for harms that slip through the regulatory net. Pharmaceutical regulation approximates this. Conversely, it is possible to have broken regulation with functional liability. The Liability Vacuum and the Regulatory Inversion are correlated in practice but causally independent. Fixing one does not fix the other.

The scope of acceleration is specific. MECH-032 accelerates deployment-dependent mechanisms — those where the speed and cost of AI deployment drive the displacement dynamic. Algorithmic hiring, insurance triage, content moderation, cognitive enclosure: these are faster and cheaper to deploy when there is no liability cost. MECH-032 does not accelerate capital-flow mechanisms like The Ratchet, market microstructure mechanisms like Resonant Miscoordination, or geopolitical competition mechanisms. The Liability Vacuum is a deployment-side accelerant. Treating it as a universal amplifier would overstate its causal reach.

The EU Natural Experiment

The EU AI Act is the most ambitious attempt to close the Liability Vacuum in any jurisdiction. Its penalty regime — up to EUR 35 million or 7% of global turnover — has been active since August 2025. It has extraterritorial reach, covering any AI system that affects EU citizens regardless of where the developer or deployer is headquartered. It prohibits certain uses outright, including social scoring and most forms of real-time biometric surveillance. [Measured][4]

It has produced zero enforcement actions in its first seven months. [Measured][4]

This is not dispositive. Seven months is early. GDPR produced few enforcement actions in its first year and subsequently imposed billions in fines. The question is whether the EU AI Act’s enforcement trajectory will follow GDPR’s pattern or diverge from it.

The testable prediction is that EU AI Act enforcement will demonstrate three features that reveal MECH-032’s structural depth. First, enforcement actions will target deployers rather than providers. Second, compliance will be formal rather than substantive — documentation proliferates while algorithmic harms do not decline. Third, individual redress rates will be comparable to or lower than GDPR’s at an equivalent regulatory age.

If the EU AI Act produces genuine accountability at scale — enforcement actions against providers, substantive compliance changes, and individual redress rates meaningfully exceeding GDPR baselines — then MECH-032 is jurisdictional and temporary, not structural.

The countervailing evidence is real. The FTC’s Operation AI Comply produced enforcement actions against DoNotPay ($193,000) and IntelliVision. A separate FTC action against Cleo AI resulted in a $17 million settlement. [Measured][18] Illinois HB 3773 provides uncapped damages and a private right of action for AI discrimination in employment, effective January 1, 2026. [Measured][19] California’s TFAIA and Texas’s RAIGA add further state-level protections. [Measured][20]

But they also illustrate the vacuum’s structure. The FTC actions were small-dollar settlements against small companies. The state laws cover specific domains and face preemption risk from the Trump Executive Order directing federal agencies to prevent state-level AI regulation. [Measured][8] The FTC itself vacated the Rytr consent order to align with the administration’s AI policy orientation. [Measured][21] Every step forward in one jurisdiction is matched by a step backward in another.

Counter-Arguments and Limitations

The regulatory lag framing may be correct after all. The strongest counter to the Liability Vacuum thesis is that every novel technology initially outpaces its liability framework, and the legal system eventually adapts. Cars killed people for decades before safety standards. Thalidomide caused thousands of birth defects before drug trials were required. Asbestos exposure spanned a century before liability attached. In each case, courts, legislatures, and insurers eventually caught up. The AI case may look structurally different today but could follow the same adaptive trajectory on a compressed timeline given the political salience of AI harms. If courts develop workable AI-specific doctrines within 24-36 months — perhaps extending Mobley v. Workday’s agent theory or building on the Character.AI product liability theory — then the vacuum is temporal, not architectural, and the combinatorial argument is wrong about the interaction effects being qualitatively different from prior regulatory gaps. The confidence range of 55-70% explicitly accommodates this possibility.

The combinatorial claim may be weaker than presented. The essay argues that AI is the first technology where opacity, velocity, jurisdictional arbitrage, and continuous deployment are simultaneously present and mutually reinforcing. But software already combined three of the four (velocity, jurisdictional arbitrage, continuous deployment), and the software industry developed functional liability frameworks despite them — product liability for defective software, negligence standards for professional services, contract-based remedies for SaaS. If software liability frameworks work for three of four differentiators, adding opacity may not produce the qualitative jump from “difficult regulation” to “structural vacuum.” The essay’s claim rests on the interaction effects being multiplicative rather than additive. If they are additive, existing frameworks plus incremental adaptation may suffice.

Pre-existing human accountability deficits may be comparable in scale. The essay acknowledges that human hiring managers, claims adjusters, and judges operate with substantial accountability deficits. But it may understate the comparison. Biased hiring decisions by human managers affect millions of applicants annually and produce vanishingly few successful discrimination claims. Wrongful insurance denials by human adjusters predate algorithmic systems. Unjust sentences by human judges create enormous distributional harm. If empirical research demonstrates that the scale of human-generated liability gaps is comparable to algorithmic ones, then MECH-032 does not describe a structural widening but a lateral substitution. The vacuum is the same size; only the mechanism of harm has changed. This is a genuinely uncertain empirical question.

Emerging insurance products may fill the gap faster than expected. Relm’s NOVAAI, Armilla, and CoverYourAI represent early-stage insurance products for AI risk. [Measured][15] The cyber insurance market developed from nothing to $14 billion in premiums in roughly a decade. If AI liability insurance follows a similar trajectory — accelerated by the political pressure that AI harms generate — the insurer withdrawal loop may self-correct through market forces rather than requiring external intervention. The binding question is whether AI risk is actuarially tractable. Cyber risk turned out to be priceable once enough incident data accumulated. AI risk may prove similarly priceable, or it may prove categorically different due to the correlated-failure problem (one algorithm deployed across thousands of clients producing thousands of simultaneous losses). The Aon executive’s distinction between single-company and correlated losses is the empirical crux. [Measured][14]

The Mobley v. Workday ruling may seed a precedent cascade. Mobley applies agent theory to AI vendor liability — a genuinely novel and potentially transformative legal doctrine. [Measured][9] If appellate courts affirm and extend this theory, it could restructure the contractual pass-through channel across the entire AI vendor ecosystem. One sufficiently broad appellate ruling — particularly from the Ninth Circuit, where Mobley is proceeding — could alter the liability calculus for the next thousand AI hiring deployments. The essay correctly notes that Mobley is singular and unaffirmed, but it may underweight the cascading potential of a single well-placed ruling in a common-law system. The 24-36 month timeline for appellate resolution is the natural experiment.

Distributional claims should not be overgeneralized. The essay argues that appeal asymmetry falls hardest on low-income individuals and that the five channels have distinct distributional effects. But the distributional analysis is largely deductive — derived from the structural properties of each channel rather than from empirical measurement of who actually bears the costs. If empirical research reveals that the distributional effects are more uniform than the channel-by-channel analysis suggests, the policy implication shifts from targeted channel-specific interventions to a simpler universal liability framework. The absence of comprehensive empirical distributional data is a genuine limitation.

Class action litigation may prove more effective than the essay anticipates. The essay treats Mobley v. Workday as singular and unaffirmed, but the American class action mechanism has historically been the most effective tool for creating de facto liability regimes in the absence of legislative action. Tobacco litigation, asbestos litigation, and pharmaceutical mass torts all produced massive liability exposure through aggregation of individually small claims. If the plaintiffs’ bar develops standardized AI discrimination class action templates — and the economics of contingency-fee litigation incentivize this — the precedent starvation loop could break faster than the structural analysis predicts. The $17 million Cleo AI settlement and the Mobley nationwide class action are early indicators that the litigation economics may be favorable. [Measured][18][9] The counter-argument is that AI harms are more diffuse and harder to aggregate than tobacco or asbestos exposure, where a single causal agent could be identified. But the agent theory in Mobley may provide the aggregation principle that AI class actions require.

Mandatory algorithmic impact assessments could close multiple channels simultaneously. Several jurisdictions are exploring or have enacted mandatory impact assessments for high-risk AI systems. If these assessments create a documentary record that establishes the deployer’s knowledge of potential harms — analogous to environmental impact statements under NEPA — they could simultaneously address causal-chain diffusion (by creating a record of foreseeability), classification ambiguity (by requiring deployers to characterize their systems), and appeal asymmetry (by providing affected individuals with a basis for challenge).
